Is the blade reversible (for making wheels instead of circles)?

Yes, the cutter insert is reversible, providing a square edge shoulder to the inside diameter circle, creating discs ("Wheels") of 1" - 6" diameter. There will still be thepilot/pivot drill (0.1875") hole in the center of the disc, which can be used as theaxle opening.

Can the guide bit be replaced with a smaller bit? Like a 1/8"?

No; the guide block is sized for a 1/4" drill bit; the ID is too large for a 1/8" bit.....and a 1/8" bit would not provide the stability/rigidity needed when cutting holes.

I need to cut 4 to 5 inch holes in plastic lids (on 5-gal plastic buckets and was wondering if this tool can be used with a hand-held cordless drill)

Thanks for your answer, but I mentioned that I wanted to use it with a cordless drill, not in a drill press. If I hold the plastic lid down with my feet and go slow with the cordless drill, would it work. I don't want to spend much more for a quality 5" hole saw, and thought this tool would work, especially for adjusting hole size as needed.
